Yes you should be able to replace the RAM. I expect this model uses 2x512MB sticks. You'd need to buy 2x1GB DDR2 SODIMM sticks.
You should be able to boot diretly from the Windows CD
The salesman was mistaken. There is no way to burn a pure OS reinstllation CD. Acer only provides the disks to do their recovery partition.
Drivers and applications are all available from Acer's website.
And did you try to reinstall it per the solution directions?

For performance, the Core Duos will beat the Turion 64s. But they are more costly. I would also go with the 1.3MP camera, 0.3 is just junk. $170 is worth the investment.
It isn't the best CPU or graphics. With the Intel integrated card, you won't get great gaming performance. It will play older games, but don't expect it to play the latest DirectX 10 games at high performance.
I don't know about that specific model. It could be a problem with memory. Have you tested the memory using something like Memtest86?
Is it a heat issue? I would use a program like Speedfan or RMClock to determine whether its overheating
